1. The Initial Spending

Concept Focus: The process always begins with an autonomous spending into the circular flow of income.

  • This could be an increase in Consumption (C) Government Expenditure (G), Investments (I), or Export Revenue (X).

  • This initial injection immediately creates an initial increase in National Income, as one person’s spending is another person’s income.

2. Induced Consumption & The MPC

Concept Focus: This is the “engine” of the multiplier.

  • When households receive this new income, they will spend a portion of it based on their Marginal Propensity to Consume (MPC).

  • This subsequent round of spending is called Induced Consumption, which creates further income for other firms and households.

3. Leakages (Withdrawals)

Concept Focus: The multiplier process doesn’t last forever.

  • At every round of income generation, a portion of the money “leaks” out of the circular flow.

  • These leakages are Savings (S), Taxes (T), and Import Expenditure (M). Because of these leakages, the amount of induced consumption gets smaller and smaller with each round.

4. The Final Change in National Income

  • The process stops when the total increase in leakages exactly equals the initial autonomous spending.

  • The final result: The total increase in National Income is multiple times larger than the initial spending.
